I've partially solved my problem by rolling back my HD4850 video card drivers to the ones that came with it in the box. I can now play a mounted .ISO file if I play it as if it were a DVD (clicking the drive letter in MP).
But if I try to play it through my designated video folder the ISO is automounted by Daemon as it should be but it won't play. Nothing happens when I click the play button. If I back out to the drive letter where the ISO is mounted I can play it that way.
My DVD options for autoplay are set to "autoplay, never ask".
I got it fixed. It would appear the 4850 hotfix was my problem. I reset my daemon drive letter and now it appears to work correctly.
